I created two test web sites to try creating a virtual directory from one to the other. The only way I could get this to work was by adding both sites as application in IIS under "Default Web Site" node. IIS will not work under the Default Web Site node in IIS; it has to be added as a standalone website under the sites folder in IIS.
So how should I go about creating a virtual directory under these circumstances?

there are no limits in ASP.Net or IIS, where you are placing your websites, but you need to grant proper permission to it.
I often prefer placing it aside "Default Web Site" in c:\inetpub on test servers with a single disc, otherwise onto the data drive in a dedicated folder, side by side.

I eventually got it to work, more details here:

The parent DNN site had already gone through several migrations, this time from 8.4 to 9.2. As a result there was a lot of legacy stuff in the web.config. Once, I prevented inheritance from the parent web.config, everything worked.
